Once a renovation is finished, a building is leased up, or several years of appreciation have accumulated, the question stops being whether the property worked, rather it becomes whether the capital now trapped inside it is still working. Three tests answer that question, worked here against a single California duplex: could the equity earn more somewhere else, could the asset be replaced, and can the property carry more debt with a job for the released cash? The answers point to sell, hold, or refinance respectively, and an owner who runs all three usually ends up with a decision rather than a preference.

California changes the arithmetic in two ways that national advice tends to miss. Return on equity, meaning annual cash flow after all expenses and debt service divided by today’s market value minus the loan balance, measures what the capital actually sitting in the property is earning now. That is the number the three tests are run against. An owner who would not write an $850,000 check for this property at this price and this income has learned something, not that the property failed, but that the equity has outgrown the income. An owner who would, because rent growth, principal reduction, appreciation, and a favorable loan still add up to a return unavailable elsewhere, has also learned something. Either way the decision rests on today’s economics, measured the same way professional investors measure a property they are about to buy.

Test One: Could the Equity Earn More Somewhere Else?

The first test points toward selling, and it has to be run against a specific alternative, not a vague sense that the money could do better. The $850,000 in the duplex could become the equity in a larger multifamily building, two or three smaller rentals in a lower-basis market, or a value-add project where the owner’s experience creates the return. If a realistic alternative produces materially more than 3.3 percent on the same capital after accounting for its own risk and management load, the test says sell. If the only alternatives are speculative or would consume the owner’s time in ways the duplex doesn’t, the test is inconclusive and the next two decide.

The comparison is only fair if the cost of getting out is counted. Brokerage, closing costs, and potentially taxable gain reduce what leaves the sale, and those belong in front of a qualified tax professional before anything is listed. California adds a cost that never appears on a settlement statement. Under Proposition 13, the duplex’s assessed value has been allowed to rise no more than 2 percent a year since purchase, while any replacement property is reassessed to its full price the day ownership changes. Selling and buying again locally trades a tax base built from a $700,000 purchase for one built from today’s prices, and that difference is a permanent increase in operating expense on the new asset. It should be subtracted from the alternative’s return before the two are compared.

Test Two: Could You Replace This Asset?

The second test points toward holding, and it is where a property that fails the first can still earn its place. A well-located rental with durable tenant demand, favorable financing, and a protected tax base is not a commodity that can be rebought with the sale proceeds, particularly in a supply-constrained California market where comparable buildings rarely trade and sell at a premium when they do. The honest version of the question is whether the owner, handed $850,000 in cash and told to buy something as good, actually could. In many Los Angeles and Orange County submarkets the answer is no, and in that case the low return on equity is the price of owning something scarce.

The test has a second half: the hold has to be deliberate rather than sentimental. Future capital expenditures, management demands, rent regulation, and the concentration of so much equity in one asset all belong in the decision, and a property that passes the replacement test but is about to need a roof, a seismic retrofit, or a slow turnover of below-market tenants may still be the right one to keep, provided the owner knows what the next five years will cost first. Holding is a choice with a budget, not the absence of a choice.

Test Three: Can the Property Carry More Debt, and Does the Cash Have a Job?

The third test points toward refinancing, and it only applies when the first two have split: the equity is underperforming, but the asset is worth keeping. A cash-out refinance resolves that tension by shrinking the denominator. Pulling $300,000 out of the duplex leaves $550,000 of equity in the property, and even with a larger debt payment, the cash flow that remains is measured against a smaller amount of trapped capital while the $300,000 goes to work in the alternative identified in test one. The scarce asset and its tax base stay put, and the capital that was idle gets redeployed.

Two conditions have to hold, or the refinance makes things worse. The property has to carry the new debt comfortably, with enough margin that softer rents, a vacancy, or a jump in insurance don’t turn positive cash flow negative; and the released capital has to have a defined purpose, because borrowing against a rental to hold cash in a savings account converts a cheap asset into an expensive one. The structure matters as well. Refinancing the entire balance can weaken the position of someone whose existing first mortgage carries terms worth keeping, and a second-position loan can often deliver the capital at a lower blended cost while leaving that first loan untouched, a comparison worked through in our article on second position loans versus refinancing.

Running the Tests on a Finished Flip

The framework applies just as cleanly to a property that was never meant to be kept. Picture a single-family flip in the Inland Empire where the renovation came in on budget and the finished house would list at the targeted price, but the resale market has gone quiet and the realistic timeline to a closed sale has stretched to several months of carrying costs. Selling is still possible, but the plan to sell was made before the numbers existed. Test one asks whether the equity would earn more elsewhere; with the flip profit sitting unrealized and carrying costs accruing, it might. Test two asks whether the asset could be replaced; for a renovated house in a market the owner knows, it probably could, which argues against holding for its own sake. Test three asks whether the house would carry long-term debt as a rental with cash to spare; if it would, the owner has a third path that converts a stalled flip into a stabilized rental with capital pulled out and can wait for the sale market to recover on the property’s own income rather than on borrowed time. Strategy should follow the economics, not the original intention.

Match the Financing to the Answer

Financing enters the picture once the tests have produced an answer. A decision to hold a property that still carries short-term bridge debt from its acquisition or renovation usually calls for a move into longer-term rental financing that improves cash flow and removes maturity pressure. Selling rarely justifies restructuring debt unless more time is needed to close properly, and refinancing is itself a financing decision in which the choice between replacing the first mortgage and adding a second loan behind it can change the outcome of test three by itself. At PB Financial Group, the conversation starts with the three tests rather than with a loan amount, because the property’s current equity, existing debt, cash flow, timeline, and intended outcome determine which structure helps and which one merely adds leverage. Whatever the answer, it should improve the portfolio rather than optimize one property, since selling means finding a replacement, refinancing means carrying more debt, and holding means leaving equity concentrated where it sits.

Frequently Asked Questions

What is return on equity for a rental property and how is it calculated?

Return on equity divides the property’s annual cash flow after all expenses and debt service by the equity the owner currently has in the property, meaning today’s market value minus the loan balance. If the asset could not realistically be replaced with the proceeds, the answer leans toward holding, with a budget for what the next several years of ownership will cost. If both are true at once, a refinance or a second loan can keep the asset while redeploying the idle capital, provided the property carries the debt comfortably and the cash has a job. The investors who do best are not the ones who stick to the original plan; they are the ones who keep re-running the tests as the equity grows.

For California investors working through that decision, PB Financial Group can help evaluate the financing side based on the property’s current value, income, existing debt, available equity, and intended outcome.
